If you run the application, the "Item 1" will be shown as the header of the selected item, as it should.
If you click on the second tree node, I would expect "Item 2" shown as the header of the selected item, but it is not.
Here comes the interesting part, if for "Item 2", it is of the type ViewModel instead of ViewModel2, then the "Item 2" header will be shown. How come this is happening? Is this a WPF treeview bug?
I would also welcome workaround, in the spirit of MVVM model.
You should bind the Header property of the HeaderedContentControl to your Header source property and then define a HeaderTemplate in the HeaderedContentControl style.
If you implement Templates.xaml like this, your example works as expected:

I've created a user control that have a label and textbox.
i added two DependencyProperties (Text and Label) and bind them to textbox.text and label.content.
however, i'm not able to see the text of textbox.
in the main window, when i'm not binding to any element the label is shown but if i binding the element is not shown. the textbox not showing either way.

Default Source of binding is DataContext. But your Label and Text dependency properties defined in the control rather than in view-model. Change binding of Label to
{Binding Path=Label, RelativeSource={RelativeSource Mode=FindAncestor, AncestorType={x:Type UserControl}}}
and binding of TextBox to
{Binding Path=Text, RelativeSource={RelativeSource Mode=FindAncestor, AncestorType={x:Type UserControl}}, Mode=TwoWay, UpdateSourceTrigger=PropertyChanged}
Please read about Mode and UpdateSourceTrigger properties of Binding. It seems that you don't know how they work. Mode=TwoWay, UpdateSourceTrigger=PropertyChanged doesn't make any sense for Content property.

As you can see I've tried to re-use the same resource for each 'children' to achieve the recursive bit, but sadly, the only thing I see rendered is a single TextBlock with Title2
For these purposes you would use a HierarchicalDataTemplate (which has its own ItemsSource property that you would bind to Children), i am not sure if a ListBox supports it. If not use a TreeView and change the control templates to remove the indentation and the collapse toggle button if you don't want that.

I'd do it with a custom attached property. That way, you can bind to it from a ViewModel, or apply it directly in XAML.
First, create a new class in your Style assembly:

In the ViewModel I have:
private SupportingFunction _selectedSupportedFunction;
public SupportingFunction SelectedSupportedFunction
{
get { return _selectedSupportedFunction; }
set
{
_selectedSupportedFunction = value;
NotifyPropertyChanged("SelectedSupportedFunction");
}
}
But when I'm trying to select any item in list box nothing happens. The SelectedItem is null for the ListBox and for SelectedValue, too. Do I need to add some special code to make this work?

I'm just calling the CreateNewSupportingFunction() method when I click Add button. Everything looks fine - the items is add and I see them. But when I'm clicking on one of the TextBoxes and then to the bsfDel button right to each item I'm getting null in SelectedSupportedFunction.
Maybe it is because of focus event have been handling by TextBox and not by ListBox?
It's either your ItemsSource UISupportingFunctions is not a SupportingFunction object or you did not set the View's Datacontext to your ViewModel.
